Transfer pricing advice tends to describe the obligation and skip the mechanics, which leaves clients unable to judge whether what they are buying is any good. The margin in your study came from a specific set of companies, chosen by specific filters, from a specific database. Those choices are where a study is won or lost.

Choosing the tested party and method

The tested party is normally the less complex side, which for a captive or a distributor is the Indian entity. The method follows the transaction: comparable uncontrolled price where a real external price exists, cost plus or resale price in some cases, and the transactional net margin method for most service arrangements.

Comparables are drawn from the Indian corporate databases and then filtered — on turnover range, on the share of related-party transactions a comparable itself has, on persistent losses, on a different financial year end, and on functional comparability. Each filter is a judgement and each one is challengeable.

Working capital differences and capacity utilisation are the two that most often move the number, particularly for a young entity that is underutilised. An adjustment has to be computed and explained, not asserted.

Common questions

When does transfer pricing start for a newly incorporated subsidiary?

From the first year in which it has an international transaction with an associated enterprise — there is no grace period and no minimum turnover for the international provisions. A company incorporated in January that pays its parent a single management fee in March has a transfer pricing obligation for that year, including the accountant's report. Groups routinely assume the first year is too small to matter and find that the report was due regardless.

Is a 26% shareholding enough to create an associated enterprise relationship?

Yes. Holding 26% or more of the voting power in an enterprise, directly or indirectly, is one of the tests, and it is lower than the control thresholds people expect. But shareholding is only one route: the definition also catches substantial loan funding, guarantees, dependence on supplied intangibles, a large share of purchases or sales, and control over the appointment of directors. Two companies with no common shareholder at all can be associated enterprises. Check the definition rather than the cap table.

Does transfer pricing apply to LLPs and partnership firms?

Yes. The provisions apply to an enterprise, which is not limited to companies — an LLP or a firm with an international transaction with an associated enterprise is within them, with the same documentation and the same accountant's report. An Indian LLP billing its overseas parent or partner entity is a common structure and it is not outside the rules because of its form.

What is benchmarking, and how is it actually done?

It is the process of finding what independent companies earn for comparable work, so that your related-party price can be tested against it. In outline: choose the tested party, usually the less complex side; choose the method, most often the transactional net margin method for services; choose the profit level indicator, commonly operating profit over operating cost for a captive; search a database for companies in comparable activities; apply filters to remove the ones that are not comparable; make adjustments for remaining differences; and arrive at a range or a mean. Each step is a documented judgement, and the quality of a study is in those judgements rather than in its length.

Which databases are used for Indian benchmarking?

The Indian corporate financial databases — Prowess and Capitaline are the two in general use — because they carry the financial statements of Indian companies in a comparable form. The search is run on activity classifications and keywords, which is why the initial set always contains companies that are not genuinely comparable and why the filtering stage matters more than the search. The department uses the same databases, so a study that cannot be reproduced from them is weak.

What filters are applied in a benchmarking search?

Typically: a turnover range to exclude companies of a very different scale; a limit on how much of a comparable's own business is with related parties, since a company mostly transacting with its group is not an independent benchmark; exclusion of persistent loss-makers; exclusion of companies with a different financial year end where data cannot be aligned; exclusion of companies with insufficient data; and finally a functional review to remove those that do something materially different. Every filter should be stated with its rationale — an unexplained filter is the first thing an officer attacks.

What are capacity utilisation and working capital adjustments?

Adjustments for differences between your entity and the comparables that affect margin but have nothing to do with pricing. A new plant running at forty per cent of capacity carries fixed costs that mature comparables do not, so a capacity utilisation adjustment normalises for that. A working capital adjustment accounts for differences in receivable, payable and inventory cycles, which affect the return a company needs. Both are accepted in principle and both are frequently disputed in practice, because they have to be computed on reliable data rather than estimated.

What has to be filed, and when?

Three layers. The local file documentation, prepared and kept before the due date, evidencing the analysis. The accountant's report on international transactions, filed annually ahead of the return — the form previously known as 3CEB and renumbered under the Income-tax Rules, 2026. And, where the group crosses the prescribed thresholds, the master file describing the group's global structure and intangibles, and the country-by-country report. The thresholds for the last two are set by reference to group revenue and transaction value and have been revised, so confirm the current figures rather than working from an old note.

How are outstanding receivables from group companies treated?

As a potential separate international transaction. Where an Indian entity lets a group receivable run well beyond its normal credit terms, that extended credit can be treated as a loan requiring an arm's length interest charge — and it is one of the most commonly raised adjustments, because it is visible directly from the balance sheet with no benchmarking required. The defences are a consistent credit policy applied to related and unrelated parties alike, and receivables that are actually collected on those terms.

Do domestic related-party transactions need transfer pricing too?

Only specified domestic transactions above the prescribed aggregate threshold, which is considerably narrower than the international provisions. Most ordinary transactions between group companies in India are outside it. Where it does apply the documentation and reporting obligations are broadly the same. Because the threshold and the covered categories have been changed over time, applicability is worth confirming for the year rather than assumed from an earlier position.
