RBI Local Area Banks Interest Rate Deposit Directions 2026 Update

By EaseValue Tax Team, Chartered Accountants Published 26 Aug 2026 6 min read

What Happened?

The Reserve Bank of India issued the RBI (Local Area Banks โ€“ Interest Rate on Deposits) Third Amendment Directions, 2026 on August 25, 2026. The key change: the temporary withdrawal of interest rate ceilings on fresh FCNR(B) deposits (3-5 year tenors) and restrictions on NRE deposits (3 years and above) has been shortened from September 30, 2026 to August 31, 2026. This means the relaxation period that began on June 17, 2026 now ends one month earlier than originally planned.

Background & Legal Context

This directive is issued under Section 35A of the Banking Regulation Act, 1949, which empowers RBI to regulate deposit interest rates for banking institutions in the public interest. While this is a banking regulation matter (not directly an Income Tax Act 2025 issue), it has indirect tax implications for NRI depositors and Local Area Banks:

  • NRI Tax Treatment: Interest earned by NRIs on NRE (Non-Resident External) and FCNR(B) (Foreign Currency Non-Resident Brokerage) deposits is taxable in India under the Income Tax Act 2025. The source of income is India, making NRIs liable to Indian income tax on such interest.
  • Section 115BA of IT Act 2025: NRIs earning interest income above specified thresholds may be subject to TDS (Tax Deducted at Source) at specified rates, similar to provisions under the Income Tax Act 1961.
  • Local Area Banks Compliance: As banking institutions accepting deposits, LABs must comply with RBI directions. Non-compliance can attract penalties under the Banking Regulation Act and related provisions.
  • Previous Direction Date: The original directions were dated November 28, 2025 (updated June 17, 2026), and this amendment came into force with immediate effect on August 25, 2026.

What Does This Mean for You?

For NRI Depositors:

  • If you hold FCNR(B) deposits of 3-5 year tenor in a Local Area Bank, the temporary relaxation on interest rate ceilings ends on August 31, 2026 (not September 30). This means from September 1, 2026 onwards, the original interest rate ceiling restrictions will apply again.
  • Your bank must adjust interest rates accordingly after August 31, 2026. If you have a renewable deposit maturing in September 2026, expect lower interest rates on renewal.
  • NRE deposits of 3 years and above will also face interest rate restrictions from September 1, 2026. If your deposit is renewed after August 31, the new interest rate ceiling becomes applicable.
  • Interest earned on these deposits continues to be taxable in India and subject to TDS. You should ensure proper TDS compliance and file your Indian income tax returns if required.

For Local Area Banks:

  • The shorter compliance window means you must be prepared to implement new interest rate caps from September 1, 2026. Ensure your systems and policies are updated before the August 31 deadline.
  • Communicate with depositors now about the rate change to avoid disputes and customer dissatisfaction.
  • Audit your FCNR(B) and NRE deposit portfolio to identify deposits renewed upon maturity. These are specifically mentioned in the directions and must comply with the new rates from September 1, 2026.
  • Non-compliance with RBI directions can attract penalties under the Banking Regulation Act. Ensure all deposits are monitored and rates corrected within the stipulated period.

For Tax Compliance:

  • NRIs earning interest during the June 17 โ€“ August 31, 2026 period (relaxation period) may have received higher interest rates. Ensure this income is properly declared in your tax returns for AY 2026-27.
  • Banks will deduct TDS on interest income. Verify the TDS certificate (Form 26AS) received from your bank for accuracy before filing your returns.
  • If you are a regular NRI investor, consider the timing of deposits and renewals to optimize your post-tax returns, especially with the rate changes now taking effect.

What Should You Do Now?

Immediate Actions (By August 31, 2026):

  • For NRI Depositors: Review your deposit statements and identify all FCNR(B) deposits (3-5 year tenor) and NRE deposits (3+ years) in LABs. Check maturity dates and understand what rate changes will apply from September 1, 2026.
  • Contact Your Bank: Reach out to your Local Area Bank for clarity on the new interest rates applicable from September 1, 2026. Request written communication about rate changes for deposits renewed after this date.
  • Review Tax Planning: If you have deposits maturing around August 31 โ€“ September 1, consider the tax impact of renewal at new (lower) rates. Consult a tax advisor if interest income pushes you into a higher tax bracket.
  • Check TDS Compliance: Ensure your bank has your correct PAN and contact details. Verify that TDS is being deducted at the right rate under the Income Tax Act 2025 provisions applicable to NRI depositors.

For Local Area Banks:

  • System Updates: Update your core banking system to reflect the new interest rate caps effective September 1, 2026. Ensure no deposits continue at higher rates beyond August 31.
  • Customer Communication: Send formal notices to all affected depositors about the rate change. Include the new rates applicable and effective date (September 1, 2026).
  • Deposit Monitoring: Create a monitoring schedule for deposits renewed upon maturity. Flag all FCNR(B) and NRE deposits expiring between June 17 โ€“ August 31 separately to ensure timely rate correction on renewal.
  • Compliance Documentation: Maintain records of all rate changes, customer notifications, and system updates for RBI audit and regulatory compliance purposes.
  • Regulatory Filing: If applicable, file any required reports with RBI confirming your compliance with the amended directions within the specified timeline.

For Tax Professionals:

  • Update your advisory materials for NRI clients regarding the interest rate changes and their tax implications for AY 2026-27.
  • Review client portfolios with FCNR(B) and NRE deposits to ensure tax compliance and optimize their post-tax returns.

Key Takeaways

  • Shortened Timeline: The temporary relaxation for interest rate ceilings on FCNR(B) (3-5 year) and NRE deposits (3+ years) in Local Area Banks now ends on August 31, 2026, one month earlier than originally planned.
  • Rate Change Impact: From September 1, 2026, interest rates on affected deposits will revert to original ceiling limits. This affects both new deposits and deposits renewed upon maturity.
  • Tax Compliance Required: Interest income on NRE and FCNR(B) deposits remains taxable in India under the Income Tax Act 2025. NRIs must ensure proper TDS compliance and tax return filing.
  • Bank Responsibility: LABs must update systems, notify customers, and monitor deposit renewals to ensure 100% compliance by August 31, 2026.
  • Planning Window: NRI depositors and LABs have only 6 days from the amendment date (August 25) to August 31 to prepare. Immediate action is critical to avoid non-compliance issues.
